Dear Kay,
1. Yes, the most common place is to place it in the living room.
2. Usually, from personal observations of many Chinese homes which I had visited over the years, usually the set of Fu Lu Shou figurines are placed on a display table (especially an open shelf). This is by far the most common method of placement.
3. With regards to your question of placing it underneath a waterfall: in my opinion, this is not the norm. From an objective point of view; I do not see a problem even if some associate "pouring virtual water" on the figurines. However, I would not personally do this, as it is better to follow the norm.
The only thing about this is that in such a situation, the three figurines should not be below a beam. And other rulesets such as not placing it on the opposite wall as the toilet bowl or facing into bedrooms.
